Land Loans and Financing Options: Comprehensive Guide
How do you obtain a land loan? A comprehensive guide on down payment ratios, term options and alternative financing methods.
What Is a Land Loan?
A land loan, unlike a mortgage, is a consumer or commercial credit extended by banks for the purchase of bare land with no building on it. Since it has a shorter term and higher interest rate than a mortgage, financial planning is critically important.
Land Loan Conditions
- Down Payment: Banks generally require a down payment of between 30% and 50% of the land value.
- Term: Ranges from 5 to 10 years; considerably shorter than mortgage loans.
- Interest Rate: Generally higher than for mortgage loans and closely linked to inflation conditions.
- Zoning Requirement: Most banks extend credit only for zoned parcels; options for unzoned agricultural land are very limited.
- Appraisal: The bank has the property appraised by a licensed valuation firm to determine the loan amount.
Alternative Financing Methods
- Seller Financing: A deferred-payment agreement can be made directly with the landowner. More flexible terms are often achievable with non-institutional individual sellers.
- Joint Investment: Multiple investors pooling resources to purchase a large parcel on a shared basis distributes the cost.
- Commercial Credit: For investments made through a company, commercial real estate credit or project financing can be used.
Key Considerations
When buying land on credit, ensure that the monthly instalment amount is consistent with the expected rental income or short-term resale price. Projections that ignore interest cost can produce misleading return figures.
